Because fighting games generally try to have a story and they'll use weirder stories to justify weirder characters. And while MK's story is a total mess once you get beyond the most basic premise, it kinda lends itself to the setting.

Because people like stories. It gives them a reason to like/dislike characters.

And the level of convolution varies by franchise and it generally only becomes a problem when they try to incorporate dozens of characters across a dozen games. However, 90% of the time you're not going to know (or care) about most of the story, just basic overall plot elements and some things specific to each character.

Oftentimes you'll have a character bio/introduction somewhere in the game (either when you select the character or, especially with arcades, it shows on the "start" screen when nobody is playing) and then usually a character ending.
