They found a hunk of amber with a mosquito frozen in it. It apparently had fed on a Balrog before it was trapped. Some cross genetic experimentations with some West African frogs, and boom, instant Balrog.

The answer is pretty obvious, this is hollywood not a magical world. They used the same technology as when they revived dinosaurs for Jurassic Park, just a little tweaks here and there.
