Also didn't the Savior do something to their surroundings to weaken her?
Nope. I mean, she laid down traps and teleported the house away, but none of that stops her from doing FUH pull. That too is hard to excuse as a mere gameplay convenience when it's integral to how the last part of the story functions. Humanity also hasn't been pushed back at all at the time this happens. If anything, they are in the best spot they've been in for millennia, ignoring the consistently incorrect prophecy book. The whole thing feels extremely contrived. Like at worst, wouldn't it make sense to kill scathach since he is the one doing both the nursery and the brainwashing? That'd nip the entire problem in the bud.

While they still lose the battle
Yeah but I was fighting to win the battle. That was the whole point of the game. The whole world we spent the game freeing goes down in flames and only the surviving remnants live on to eventually make a better world. If you told me that was the best outcome out of the gate, I'd never in a million years play the game. I don't really give a fuck what happens to the continent 500 years in the future. I didn't fight for those people, I fought the people living during the story.

It also feels rather implausible that the demons even could fight back the remainder of our party, regardless of how many fiends or how much brainwashing they have. Somehow all the important people survive the fighting, but don't put themselves in a position to end it or die trying. That feels extremely out of character. And they'd also have to take down FUH, who at this point has a mountain of spirit stones and whiskers that can take people back in time (including to save polca). Nah, they stacked way too many things on the side of our heroes for them to plausibly lose.

And then, after all this, would the remnants even decide to turn on humanity just because polca is missing? They don't even have any proof humans did it or that shes dead (obviously, since she isn't). Then we are supposed to believe sarasa doesn't try and use claura as a means of stopping the aggression? The demons already won and they know that going the brainwashing and fiend route results in their defeat and likely a hero being born.

So in order for the ending to work, blond girl has to be very dumb, the demons have to act irrationally, sarasa has to keep claura a secret during all of this, polca has to just choose not to heal herself or go back to her item pouch like 10 feet away from the battle and use a healing item, the speed of the crystal regen has to be slowed down from about 4 seconds to 500 years, nobody has to think to go to FUH and ask him to pull polca or lily, the entire remaining party has to never put themselves in a do or die battle vs the demons, the slaves have to allow the former slave owners to still run everything and start a war despite being 40% of the human population and in all the current leadership positions, diana has to forget lost innocence exists, everybody has to forget mark 6 and the FUH whiskers allow time travel, everybody also has to forget about the berserk drug, blond hair girl has to die after the fight (it's kind of unclear, but she seemed very much to regret her stupid decision) meaning humans should logically lose the conflict since she is the hero, nobody thinks to reactivate the magic cannon (or make a new one) effortlessly obliterating any army that forms as well as stationary targets like the nursery, and probably 50 things I'm forgetting.

Narratively the game always seemed like it was going to at best be a bittersweet ending to me and a loss at worst
I do not agree. Narritively it was about the defeated rising up and overthrowing the strong. About fighting slavery and racism. The message of, actually stopping slavery is bad because ex slave owners will start wars and racism is unbeatable is pretty shit and flies in the face of everything the party strove to accomplish. The game even walks back the death of Diana so she and Naje can have a happy ending.
